Concept and Operation of Futures

Futures are derivative financial instruments that allow traders to buy or sell a particular asset at a predetermined price at a future date. This asset can be a physical commodity such as gold or crude oil, or a financial product like bonds or stock indices. The core of the futures market lies in providing traders with mechanisms for risk transfer and price discovery.

Futures trading typically occurs on futures exchanges, where traders buy and sell futures contracts. These contracts specify terms such as the underlying asset, delivery date, delivery location, and delivery price. Before the contract expires, traders can choose to close their positions by selling or buying an equal number of opposite contracts, thus terminating the original transaction. If traders choose to hold the contract until expiration, a physical delivery of the asset may occur.

One of the primary functions of the futures market is risk transfer. Through futures trading, producers and consumers can lock in future prices, thereby mitigating the risks associated with price fluctuations.
