What is the Loan-to-Deposit Ratio?

The loan-to-deposit ratio, or LTD ratio, is a crucial metric used by financial institutions to assess their liquidity risk. Put simply, the LTD ratio represents the proportion between the deposits absorbed by a bank and the loans it disburses. A higher LTD ratio indicates that the bank has a larger deposit base to support its lending activities, thus reducing liquidity risk.

In China, the LTD ratio is strictly regulated. According to relevant regulations, the LTD ratio of commercial banks must not exceed 75%, to ensure that banks maintain sufficient liquidity to cope with potential risks. If a bank's LTD ratio is too high, it may face issues with insufficient liquidity. In the event of突发事件 such as a large number of customers withdrawing their deposits or loan defaults, the bank could find itself in a financial predicament.

However, a low LTD ratio is not always ideal. An excessively low ratio may suggest that the bank's lending business is too small, preventing it from fully utilizing its resources and potentially affecting its profitability. Therefore, banks need to strike a balance between ensuring liquidity and reasonably controlling the LTD ratio to achieve a harmonious balance between risk and reward.
